What Private Equity Actually Is

Private equity is frequently confused with venture capital by engineers who have only worked at startups, and that confusion causes real problems when they take a job at a PE-backed company expecting VC-style patience. The two are structurally different animals. Venture capital buys minority stakes in early-stage companies that are pre-profit, often pre-revenue, betting that a small number of enormous winners will pay for a portfolio of losers. VC firms rarely take board control, rarely replace management, and are explicitly underwriting technology and market risk. Private equity, in the buyout sense this course focuses on, does almost the opposite. PE firms acquire controlling ownership stakes — usually 100%, sometimes majority stakes with existing management rolling over equity — in companies that already have proven, profitable, or near-profitable business models. The company is not being bet on to invent something new; it is being bet on to be run better, priced better, and eventually sold or re-listed at a higher multiple than it was purchased for. Public markets are a third, distinct mode: public company leadership answers to a diffuse set of shareholders every quarter, subject to analyst expectations, SEC disclosure requirements, and activist investor pressure, with far less concentrated authority over the business than a PE sponsor has.

The practical upshot for a tech leader is this: when you join a PE-backed software company, you are joining an entity with a small number of very engaged, very financially literate owners who have a defined return objective and a defined timeline to hit it. There is no ambiguity about what "success" means to them — it is a specific multiple of invested capital realized within a specific number of years. Every decision, including your hiring plan, your infrastructure spend, and your product roadmap, will eventually be evaluated against that lens.

Fund Structure: GPs, LPs, and the Economics That Drive Everything

A private equity fund is a limited partnership. The private equity firm itself — Thoma Bravo, Vista, KKR, and so on — acts as the General Partner (GP). The GP raises capital from Limited Partners (LPs): pension funds, sovereign wealth funds, university endowments, insurance companies, and increasingly family offices and high-net-worth individuals through wealth management channels. LPs commit capital to a specific fund — say, "Thoma Bravo Fund XVI" — for a defined life, typically ten to twelve years including extensions.

The GP is compensated through two mechanisms that you should know cold because they explain almost every operating decision you will observe. First, the management fee, typically around 2% of committed capital annually, which pays for the firm's staff, offices, and overhead regardless of fund performance. Second, and far more consequential, carried interest ("carry"), typically 20% of the fund's profits above a preferred return hurdle (commonly 8% annually) that must be paid to LPs first. This 20% carry is why PE firms are relentlessly focused on maximizing exit value — the GP's own economics are a leveraged bet on the fund's profit, not its fee income. A fund that merely returns capital with modest gains is a failure for the GP even if LPs are moderately happy; the entire firm is built to chase carry-generating outcomes.

Fund sizes vary enormously by strategy. Mega-funds like KKR's flagship vehicles raise well over $15-20 billion per fund. Software-focused specialists like Thoma Bravo have raised funds in the $20-30 billion range for their flagship strategy (Fund XVI closed at $24.3 billion). Mid-market specialists like Francisco Partners operate with funds in the low single-digit billions, allowing them to pursue smaller, more numerous deals with more hands-on operating involvement per dollar invested.

LBO Mechanics: A Worked Example

The Leveraged Buyout (LBO) is the core transaction structure of private equity, and understanding the arithmetic explains almost every "why are they doing this" question you will ask once you're inside a portfolio company. Let's walk through a realistic example using a mid-market enterprise software company.

Entry: Imagine "Acme SaaS Co." with $100 million in annual revenue and a 30% EBITDA margin, meaning $30 million in EBITDA (Earnings Before Interest, Taxes, Depreciation, and Amortization — the standard profitability yardstick in PE because it approximates cash flow available to service debt). A PE firm acquires Acme at a purchase multiple of 15x EBITDA, valuing the company at $450 million ($30M × 15).

This $450 million purchase is financed with 60% debt and 40% equity — so $270 million of debt (loaded onto the company's own balance sheet, not the PE firm's) and $180 million of equity contributed by the fund (and its co-investors and management rollover). This is the defining feature of an LBO: the acquired company itself borrows the money to pay for its own purchase, and its future cash flows service that debt. The PE firm's actual cash outlay of $180 million is leveraged 2.5x by the debt, meaning any increase in enterprise value gets multiplied against a much smaller equity base — this is the central mathematical engine of PE returns.

Over the five-year hold, the operating playbook (detailed fully in Module 3) targets two things simultaneously: EBITDA growth and debt paydown. Suppose the firm executes pricing increases, cost rationalization, and modest organic growth to take EBITDA from $30 million to $50 million by year five — a margin expansion from 30% to roughly 38-40% on revenue that has also grown to around $125-130 million. Simultaneously, free cash flow generated during the hold is used to pay down debt from $270 million to roughly $150 million (after accounting for interest payments, which themselves shrink as principal is repaid).

At exit, if the company is sold at the same 15x EBITDA multiple it was purchased at, enterprise value is now $50M × 15 = $750 million. Subtracting remaining debt of $150 million leaves equity value of $600 million — versus the $180 million equity check written at entry. That is a 3.3x Multiple on Invested Capital (MOIC) over five years, which annualizes to roughly a 27% IRR, comfortably within PE's target range of 20-30%+ IRR for flagship buyout funds. Notice that this return was generated entirely from EBITDA growth and debt paydown — no "multiple expansion" (selling at a higher multiple than you bought at) was required at all, though PE firms certainly pursue multiple expansion too when market conditions allow, especially by professionalizing a company's growth profile to look more attractive to strategic acquirers or public markets.

Hold Periods and Exit Strategies

Traditional PE hold periods run three to seven years, with five years being the classic underwriting assumption baked into most fund models. Holding too briefly risks looking like a "quick flip" that raises LP eyebrows and may not allow enough time for operational improvements to compound; holding too long ties up capital that should be returned to LPs and redeployed, and drags down IRR even if the absolute dollar return (MOIC) is fine, because IRR is time-weighted. In recent years, average hold periods have crept longer — often six to eight years — as exit markets have been choppier and firms wait for better conditions, a trend covered further in Module 10.

There are three primary exit paths. An IPO returns the company to public markets, appropriate when the business has scaled enough and growth/margin profile is attractive to public investors (SailPoint's 2025 re-IPO, discussed in Module 8, is a good example). A secondary sale to another PE firm — sometimes called a "sponsor-to-sponsor" deal — happens when the next phase of value creation requires a different playbook or risk appetite than the current owner is suited for; Instructure's sale from Thoma Bravo to KKR (Module 6) is exactly this pattern. A strategic acquisition by an operating company (e.g., Adobe buying Marketo from Vista) captures synergy value that a financial buyer cannot, often commanding the highest multiple of the three exit routes.

Vintage Years and the Fund Lifecycle

A fund's "vintage year" is the year it began actively investing, and it matters enormously for performance comparison — a 2009 vintage fund (buying assets cheap after the financial crisis) will look very different from a 2021 vintage fund (buying at the top of a valuation bubble right before rates rose). Institutional LPs compare fund performance strictly within vintage-year cohorts because market conditions at entry are such a dominant factor.

Every fund moves through three broad phases. The fundraising phase (typically 12-24 months) is when the GP markets the fund to LPs and collects capital commitments (not cash upfront — LPs fund "capital calls" as deals close). The deployment phase (years 1-5 of the fund's life) is when the GP actively sources, diligences, and closes acquisitions, drawing down LP commitments as needed — this is also called the "investment period." The harvesting phase (years 4-10+) is when portfolio companies are operated, improved, and eventually exited, with proceeds distributed back to LPs. These phases overlap significantly — a fund is often still deploying capital into new deals in year 4 while simultaneously harvesting (exiting) deals from year 1.

This lifecycle produces the famous J-curve: in the early years of a fund, reported returns are negative or flat because management fees are being charged against invested capital that hasn't yet appreciated, and any early write-downs hit performance immediately while gains take years to materialize. Only in the harvesting phase, as exits generate large distributions, does the fund's cumulative return curve swing sharply upward — hence the J shape when plotted over time.

Why the Firm Behind the Deal Matters More Than the Deal Itself

When you evaluate a PE-backed role, the single most predictive variable for what your day-to-day will feel like is not the target company — it's the sponsor. Different firms have radically different operating philosophies, risk tolerances, and levels of hands-on involvement, and these differences are consistent enough across their portfolios that you can research a firm's track record and reasonably predict how your specific company will be run. This module profiles the firms you are most likely to encounter if you're operating in enterprise software.

Thoma Bravo

Thoma Bravo is the most software-concentrated large-scale PE firm in existence, managing more than $183 billion in assets under management (AUM) as of 2026, almost entirely deployed into application software, infrastructure software, and cybersecurity. Their flagship vehicle, Fund XVI, closed at $24.3 billion, reflecting the firm's ability to write enormous checks for take-private deals of public software companies. Silver Lake's style is markedly less operationally intrusive than Thoma Bravo or Vista — the firm's thesis is generally to back strong existing management teams with capital and strategic counsel rather than parachute in a standardized playbook. The Levers, In Order of How Fast They Get Pulled

Every PE operating team runs some variation of the same value-creation checklist against a newly acquired software company. The specific sequencing and intensity varies by firm, but the levers themselves are remarkably consistent across the industry, because they map directly to the components of the LBO math from Module 1: anything that grows EBITDA or reduces required capital investment accelerates returns. This module walks through each lever with the specificity you need to recognize it when you see it — or apply it yourself as an operator.

Pricing Optimization

Pricing is usually the fastest, highest-ROI lever available, because it requires no product changes and no incremental cost, and it flows almost directly to EBITDA. The playbook typically starts with a full contract audit: every customer account is reviewed for list-price versus actual-price gaps, expired or forgotten legacy discounts, and grandfathered terms that no longer make commercial sense. Firms will often find that 15-30% of a customer base is being under-billed relative to current list pricing simply due to sales rep discounting habits and lack of systematic renewal price increases. This often means shifting from expensive field sales motions toward inside sales or even product-led/self-serve models for smaller accounts, while concentrating expensive enterprise reps only on the largest, highest-value opportunities. Marketing budgets, especially brand marketing with unclear attribution, are typically cut hard in favor of demand-generation spend that has a traceable, measurable path to pipeline. Channel strategy gets re-examined: partner and reseller agreements that dilute margin without adding proportional volume get renegotiated or terminated.
